The break-even formula, explained
The break-even point in units is fixed costs ÷ contribution margin per unit, where the contribution margin is your price per unit minus its variable cost. Each unit you sell contributes that margin toward your fixed costs; once they are fully covered, every additional unit's margin becomes profit.
To express the break-even point in sales dollars, divide fixed costs by the contribution margin ratio (the margin as a percentage of price) — not by the dollar margin, a mistake many calculators make. Fixed costs are expenses that do not change with output volume: rent, base salaries, equipment depreciation, insurance premiums, and loan payments stay the same whether you produce ten units or ten thousand. Variable costs scale directly with each unit produced or sold — raw materials, direct labor, outbound shipping, packaging, and sales commissions all rise and fall in lockstep with volume. Between the two extremes sit semi-variable (mixed) costs. Electricity is the textbook example: a building has a base load that runs regardless of production activity, plus a variable component that rises with each machine-hour run. Vehicle fleets are similar — the monthly lease payment is fixed, but fuel and tyre wear are variable. For break-even purposes, split these into their fixed and variable components; most accounting software can pull the data needed to estimate the split from historical bills. It is worth noting that the fixed/variable distinction used in break-even analysis is different from the direct/indirect and product/period distinctions used in financial accounting. Break-even analysis across different business models
For a physical product business, the break-even formula is at its most straightforward: unit price, cost of goods per unit, and a clear set of overhead costs combine to give a target unit count. Service businesses require a different framing. The equivalent of 'units sold' is billable hours: divide total monthly overhead by your hourly rate minus the variable cost per hour (e.g. contractor fees or materials used per engagement). The result tells you how many client hours must be invoiced each month before the practice covers its costs — a far more actionable number than a theoretical unit count.
SaaS and subscription businesses denominate their break-even in monthly recurring revenue (MRR). The question becomes: what MRR must the company reach to equal its monthly burn rate? This sounds simple, but churn complicates the picture: if 3% of subscribers cancel each month, the company must continuously acquire new customers just to hold MRR flat, which means the true break-even customer count is higher than the static formula suggests. Modelling churn-adjusted break-even requires projecting a retention curve, not just a single division. Restaurants sit at the hard end of the spectrum — food cost as a percentage of revenue (typically targeted at 28–35%), labour as the largest variable cost, high fixed rent and equipment leases, and wildly seasonal demand. The industry's ~60% first-year failure rate is partly attributable to underestimating the combination of high fixed overhead and thin, volatile contribution margins.
When you sell multiple products, no single product's contribution margin is the right divisor for shared fixed costs. Instead, calculate a weighted-average contribution margin: multiply each product's contribution margin per unit by its share of total unit sales, then sum the results. Divide fixed costs by that blended figure to get the total break-even units, then allocate back to each product by its mix percentage. The critical insight is that changing your sales mix — even without changing prices or costs — changes your blended break-even point. Selling more of your lowest-margin product pushes break-even up; selling more of your highest-margin product pulls it down.
Margin of safety and operating leverage
The margin of safety measures business resilience: it is the gap between your actual (or projected) sales and your break-even sales, expressed as a percentage of actual sales. The formula is (Actual Sales − Break-Even Sales) ÷ Actual Sales × 100%. A margin of safety of 25% means sales can fall by a quarter before you begin losing money. A margin below 10% signals that almost any unexpected drop in demand — a slow month, a new competitor, a supply chain disruption — could push you into a loss. Tracking your margin of safety alongside your break-even point converts a one-time calculation into an ongoing gauge of how much buffer your business actually has.
Operating leverage describes the relationship between your cost structure and your profit sensitivity to volume changes. A business with high fixed costs relative to total costs has high operating leverage: once it clears its large fixed-cost base, incremental revenue flows to profit at an accelerating rate. Below break-even, the same dynamic works in reverse — losses mount quickly because fixed costs continue regardless of falling revenue. Airlines are the canonical example. A commercial aircraft has enormous fixed costs (lease payments, crew salaries, airport fees) regardless of how many seats are filled. A flight running at 60% load factor loses money; the same flight at 85% load factor is highly profitable — the fixed costs are identical, but the revenue has risen by 40% while costs barely moved. The contribution margin ratio is the precise link to operating leverage: a higher ratio means each dollar of revenue contributes more to covering fixed costs, so profit grows faster above break-even — and the degree of operating leverage (DOL) at any sales level equals the contribution margin ratio divided by the profit margin ratio at that point.
Understanding operating leverage is why price cuts are so dangerous in high-fixed-cost businesses. Reducing the contribution margin ratio while fixed costs stay constant forces a proportionally larger increase in volume just to maintain the same profit. A business with a 40% contribution margin ratio that cuts prices by 10% (dropping the ratio to roughly 30%) must increase unit volume by 33% just to break even at the same profit level — a counterintuitive result that operating leverage arithmetic makes obvious.
Where break-even analysis has limits
Break-even analysis rests on linear assumptions that rarely hold perfectly in practice. It assumes price and variable cost per unit stay constant across all volumes — ignoring the reality that suppliers offer bulk-purchase discounts that lower variable costs at scale, and that customers often resist price increases or respond to promotions with elastic demand. These non-linearities mean the real break-even curve is not a straight line but a curve, and the static formula is an approximation that works best when you are modelling a relatively narrow volume range around your current operating level. It also assumes a fixed product mix, which almost never holds in multi-product businesses where customers continuously shift their buying patterns.
The analysis is also a static snapshot. It does not account for growth trajectories, inflation eroding real margins, or market changes that shift demand over time. More importantly, it ignores the time value of money: reaching break-even in 24 months versus 60 months is radically different from a capital perspective — the longer path requires significantly more funding, carries more execution risk, and destroys more present value. For investment decisions with a multi-year horizon, break-even analysis should be paired with net present value (NPV) and internal rate of return (IRR) analysis, which account for the cost of capital and the declining value of future cash flows.
Finally, the standard break-even formula produces an accounting break-even — the point where accounting profit equals zero. This is not the same as cash break-even, which is the point where cash inflows equal cash outflows. The difference lies in non-cash charges: depreciation reduces accounting profit but does not consume cash, so a business's cash break-even is actually lower than its accounting break-even by the amount of non-cash expenses.
